Normally, the digital output with be through the AV output of your TV, so setting your VCR to AV (rather than Channel 1, Channel 2, etc) should enable it to record digital. Make sure your VCR is connected via SCART leads too.
The picture can break up on digital tv quite often, although, it shouldn't be doing it as often as it appears to be happening to you! Make sure you've got the best quality lead running from your aerial socket to your TV, a gold plated one will improve the signal drastically. If it's still as bad, you may have a problem with the TV.
A digital top box will only work properly on a portable TV, if the TV is connected to a roof top aerial - rather than the usual built-in wire aerial. A set-top box should work on any TV, so long as it is connected in this way.
