I recently bought a DVD from amazon marketplace (not amazon itself) and when i received it, it was damaged and unwatchable.
The seller has refunded me and is requesting it back. Obviously there is no reason for me to keep it as it is damaged, but am I obliged to return it? I dont see why I should be out of pocket for the return postage.

I bet there are loads of people out there that claim a refund for a faulty product and then keep the item, which is actually in perfect condition. I'm not suggesting for a second that you are one of these people but the seller didn't have to refund you until they received the DVD back, they have and so I think you should show the same courtesy by returning the item.
If I get a faulty item through the post, I contact the the seller, (which you obviously have done), if its a company, I request a prepaid sticker, you are right not to want to pay postage to return something that was damaged when they sent it to you, but they are right to want it back, its the only way they have to tell if your telling the truth.
If the seller has a returns policy you should get your postage refunded. If he/she is a "one off" seller with no returns policy and insurance wasn't offered, or paid for by you, then you have done well to get your refund for the item.
I'm unsure about Amazon Marketplace re:buyer/seller feedback. however if I had made this purchase on ebay I would weigh up the pros & cons of "kicking up a stink" over a couple of quid to protect my positive feedback.
