Pre independence, I believe there was a military hospital at Deolali in India where patients were in transit for repatriation to UK. It was also a transit camp for British troops arriving and departing to and from UK. So, anyone going doolally was a light hearted term (if that is possible) for anybody suffering a mental problem.

Should have mentioned that it was the military psychiatric hospital located at Deolali. Hence the association.
