2 sounds better to me. Perhaps even 'She wore a nice dress for her wedding.'
at
'At'

It would be 'on' if you say -

'' She was wearing a nice dress '' on'' her wedding day''

I think a wedding dress should be a bit more than just "nice"!
IMHO both.
No 2. At her wedding.
1 - She was wearing a nice dress on her wedding day.
would be correct.
2. is correct
2. If it said 'on her wedding day' that would be different.

Thats what I said
WEBBO, you said example 2 was correct,

"1 - She was wearing a nice dress on her wedding day.
would be correct.
2. is correct"
I said what should be correct and what is correct
Well, it's good that the native speakers can sort out the niceties of the English language...
Try she wore a nice dress on her wedding day, a lot easier
2. A wedding is an event, so it's like "at a party".
The correct answer is:
"... at her wedding"

A similar sentence is given in Cambridge Dictionary:
"I got completely drunk at my sister's wedding."
